An Introduction to Hedging and Monetization Strategies

Equity concentration in a single stock can be a feature of wealth creation and a source of risk that advisors are increasingly asked to address. Selling the position may address the concentration but can trigger a substantial capital gains tax event for shareholders with a low-cost basis. The embedded position becomes a reason to hold, even when holding may introduce meaningful portfolio-level exposure. Hedging and monetization strategies may offer a set of approaches, built around derivatives, for addressing the risks of a concentrated stock position without an outright sale.

Structured using derivatives such as options or forward contracts, these strategies may help a shareholder manage downside risk, access liquidity, or both—without necessarily triggering an immediate taxable event. Many are customized over-the-counter (OTC) transactions arranged through third-party financial institutions rather than exchange-listed securities, and they are generally available only to individuals meeting eligibility, suitability, minimum position size, financial sophistication, and net worth requirements established by the bank issuer and applicable regulations. Like all strategies, they involve trade-offs and carry risks.

In this article, we discuss several hedging and monetization approaches: protective puts, collars, and prepaid variable forwards (PVFs). Together, they form a spectrum from downside protection to structures that pair hedging and liquidity in a single transaction.

What Are Concentrated Stock Positions?

A concentrated stock position is one in which a single holding represents a meaningful share of an overall portfolio—commonly cited as 10% or more, though the relevant threshold may depend on the stock’s volatility and the portfolio’s overall composition.

A technology employee whose compensation is heavily weighted toward company stock may accumulate a large position over a decade. A founder whose company went public may hold shares subject to lockup periods or restrictions that limit how they can sell. Someone who inherited a block of shares may hold a position with a partially or fully stepped-up cost basis—which may reduce embedded capital gains—but still faces the portfolio-level risk of being heavily concentrated in one name.

What makes concentration risk particularly relevant is the asymmetry of losses. A 20% decline in a $100 position reduces its value to $80, but a subsequent 20% gain increases the position to only $96, not its original value. In other words, recovery requires a larger percentage gain than the original loss. For a position that represents a significant share of a shareholder’s wealth, that gap can be meaningful (Exhibit 1).1,2

Tax friction compounds this challenge. Consider a position bought years ago at $10 per share, now worth $100; selling realizes a $90 per-share gain, much of it potentially subject to capital gains tax.3 The lower the cost basis, the larger the embedded gain—and the greater the tax cost of diversifying. That friction can create inertia against selling even when the holder recognizes the concentration risk.

How Do Hedging Strategies Work?

Hedging strategies use financial instruments to help limit potential losses on a stock position while the shareholder retains ownership of the shares. Two structures are most relevant for concentrated positions: protective puts and collars.

Protective Puts

A protective put is an options contract that gives the holder the right to sell shares at a predetermined price—the strike price—within a defined timeframe. The shareholder pays a premium upfront for this protection. If the stock falls below the strike price, the put may help offset those losses. If the stock stays above the strike price, the put generally expires out of the money (Exhibit 2).4

In concept, think of it as insurance on a stock position. The gap between the current stock price and the strike price functions like a deductible; the shareholder absorbs losses down to the strike, and the put provides protection below it. The premium is the cost of that coverage.

Premium pricing reflects the probability and potential magnitude of a payout. The counterparty—typically the derivatives desk of one of the large, well-known investment banks—prices the premium based on the stock’s volatility, how close the strike price is to the current market price, and the duration of the contract. Higher volatility or a strike price closer to the current price generally means a higher premium because both increase the likelihood that the put will pay out.

Collars

A collar combines a protective put (purchased) with a covered call (sold). The premium received from selling the call may offset some or all of the put cost, potentially resulting in little or no upfront cost (Exhibit 3).5

The put establishes a floor below which losses are limited; the call establishes a ceiling above which gains don’t accrue to the shareholder. The structure can be configured as a zero-cost collar—where the put and call premiums fully offset—or as a net debit or credit depending on where the floor and cap are set relative to the current stock price. Wider ranges between the floor and cap generally mean lower net cost but less downside protection.

Advisors often consider contracts with collars in situations where a client’s primary objective is preservation rather than further appreciation.

In both strategies, the shareholder retains ownership of the shares, along with associated voting rights and dividends where applicable. OTC collars may require the shareholder to pledge shares as collateral, giving the counterparty a security interest in the position. In turn, the shares generally can’t be freely sold or transferred until the contract settles.

How Do Monetization Strategies Work?

Where hedging strategies focus on limiting downside, monetization strategies focus on accessing the economic value of a position. A shareholder may be able to receive upfront cash as an advance against the position rather than proceeds from a sale without executing a sale outright; and, subject to applicable tax rules and individual circumstances, potentially defer the associated capital gains tax event.

Prepaid Variable Forwards

A prepaid variable forward (PVF) is an agreement between a shareholder and a third-party bank. Under the arrangement, the bank provides the shareholder with an upfront cash payment, typically 75–90% of the current market value of the underlying shares.6 This is called the loan-to-value (LTV) ratio. Interest and fees, which are generally priced near or at SOFR, are typically deducted before the bank delivers the proceeds. In return, the shareholder agrees to deliver shares, or the cash equivalent, at a future settlement date.

The structure embeds a collar: a floor price that provides downside protection and a cap that limits upside. The number of shares delivered at maturity often depends on the stock’s price relative to the floor and cap at settlement, though all parties agree on the maximum number of shares from the outset. The taxable event is generally deferred until settlement.

PVFs are OTC contracts, customizable but not standardized or exchange traded. The bank issuer and shareholder negotiate terms including the floor and cap prices, contract duration, and LTV ratio. Shares typically remain at the shareholder’s existing custodian, but like with collars, the bank takes a security interest in the position.

In this way, a PVF bundles two functions into a single structure: hedging through the embedded collar and monetization through the upfront cash.

Third-party banks and financial institutions typically offer hedging and monetization strategies as part of their derivative and structured products businesses. These structures allow institutions to deploy capital markets capabilities—options pricing, forward contracts, risk management—while generating fee and interest income on the transactions they facilitate.

The OTC nature of these transactions is central to their value for both parties. Standardized, exchange-traded products often can’t accommodate the variability of concentrated positions: different stocks, different cost bases, different shareholder constraints. Customized structures are designed to do just that.

What Are Some Potential Benefits of Hedging and Monetization Strategies?

For advisors working with clients who hold concentrated positions, hedging and monetization strategies may open conversations that a sell-or-hold framework alone doesn’t address. Several considerations may be relevant:

  • Downside Risk Management: Protective puts and collars may help limit losses on a position that a client isn’t ready—or able—to sell.

  • Liquidity Without an Immediate Sale: A PVF may enable access to a portion of a position’s value while deferring the sale. That liquidity could support other client objectives such as diversification, estate planning, or charitable giving, without necessarily forcing a taxable event at the point of need.

  • Tax Timing Flexibility: PVFs may allow shareholders to defer a capital gains event to a future settlement date, subject to applicable tax rules and individual circumstances. This is not a tax elimination; it’s potential flexibility in timing. Tax treatment depends on how the contract is structured and the shareholder’s specific situation; advisors should consult qualified tax professionals.

  • Customization: Because many of these structures are OTC transactions, terms can be tailored to a specific position, timeline, and objective. Floor and cap levels, contract duration, and other parameters are negotiated directly with the bank issuer.

Risks and Considerations of Hedging and Monetization Strategies

These strategies involve real risks. Advisors should understand the risks specific to each structure before engaging in conversations with clients:

  • Market Risk: Hedging may limit downside exposure but does not eliminate it. Stock prices can fluctuate in ways that affect the economics of the strategy, particularly if protection expires or is insufficient relative to the magnitude of a decline.

  • Expiration and Roll Risk: Protective puts have a defined lifespan. If a put expires without being rolled, the position becomes unhedged. Rolling incurs additional premiums and may be priced less favorably depending on market conditions at the time of renewal.

  • Assignment Risk: The short call in a collar may be exercised by the counterparty, requiring share delivery at the cap price. Shareholders may not control the timing of this outcome, which could result in an unintended sale.

  • Cost of Protection: Premiums for protective puts represent a real economic cost. For collars and PVFs upside caps are the economic trade-off for lower or zero net cost. Neither is free.

  • Upside Limitation: Collars and PVFs cap appreciation above the call strike. For shareholders who believe the stock may rise meaningfully, that cap represents a foregone return.

  • Counterparty Risk: PVFs are OTC contracts with a bank as the counterparty. If the counterparty defaults, the shareholder may face losses or disruption to the contract’s intended economics.

  • Liquidity and Early Termination Risk: PVFs are long-term contracts. Unwinding before maturity may be difficult, costly, and may trigger a taxable event. Settlement terms at early exit depend on market conditions at the time of termination; the contract governs the conditions and consequences.

  • Leverage: The upfront cash in a PVF creates effective leverage. The obligation to deliver shares at settlement persists even if the stock declines, which can affect the shareholder’s overall position.

  • Dividend Pass-Through: During the term of a PVF, the shareholder may be required to pass dividends received on the pledged shares to the counterparty, depending on the terms of the agreement.

  • Tax Risk: PVF tax treatment is complex. If the floor and cap are set too close together, the IRS may treat the transaction as a constructive sale under Section 1259, eliminating the tax-deferral benefit. Proper structuring is paramount, and advisors should consult qualified tax professionals before entering any of these arrangements.

  • Sale Restrictions: Corporate insiders may face SEC restrictions on hedging or selling company stock. These restrictions vary by company policy and applicable securities law and should be reviewed before pursuing any strategy.

  • Complexity Risk: These are derivatives-based strategies with meaningful complexity. Whether any of these structures is appropriate depends on the shareholder’s specific circumstances, objectives, applicable regulatory restrictions, and eligibility thresholds set by the bank issuer.
